Or do the factories have to be in your own cities?

They count, but puppets won't build factories because they require a resource (and, in any event, they won't build them on any time frame that is useful to you). If you are playing Venice, you can buy factories in your puppets.

thanks, i was actually playing as Venice with 1 puppet and was wondering what to do with my next merchant....

For non Venetians, it is possible to have a factory in a puppet city.. IF the factory was there when you conquered the city.
