With much help from @Acken and tutorial example from @Solver (Thank you both!) I was able to create settlement limit mod:

Mod decreases limits. But I think it is easy to do your own. Some instructions in mod description.

Thanks, been trying this. I find the AI still just makes cities (soft cap and all). Can we also increase the negative happiness that happens. The AI just does not get enough penalty when going over the city limit to affect them.

Infact, after playing even more, it appears that nothing happens when you go over the limit. It's just changing the UI and not the limit at all. I incur no happiness penalty

I think I managed to mod the limits. I released v1.2.0 of the mod.
Penalty is now 10 per settlement and maximum penalty is 70.

However I did not have time to test if AI behavior changes.
 
Heya, enjoying the mod so far. Just wanted to report an interaction between this mod and the YNAMP mod. On the giant earth map, the increased settlements limit shows in the tool bar, but settlements over the normal in game cap still receive the happiness deduction. Will post this in the YNAMP mod thread too. Thanks for all your work!

I understand where you want to go with this Mod, make Tall better than Wide, but doing so makes either Tall or Wide the only good options depending on the meta.
What do you think about this idea instead?

Base Influence 15 instead of 10 on Capital

For every Settlement you own after your capital:
First Settlement -> -20% Total Influence/turn
2 Settlements -> -35% Total Influence/turn
3 Settlements -> -45% Total Influence/turn
4 Settlements -> -50% Total Influence/turn
5 Settlements -> -55% Total Influence/turn
6 -> -60% (capped) moderate option
7 -> -65%
8 -> -70%
9 -> -75% (capped) extreme version


Civ 5 had a similar idea when it came to culture loss per additional settlement

In addition [for future advanced modding] you could make unhappy towns/cities become independant/a new player in an extreme version of the mod, so you would also have regional happiness affect the gameplay :)

Only thing I can think of now is that maps mods try to mod same things etc and mods get conflict. I am not sure I can help that.

My first and foremost thinking was to make maps less crowded. I simply hate map full of settlements.

My mod has balance issues either way. I think your idea would have different balance issues. But my imagination does not go far enough to think it more.

I am very very junior level modder and I am afraid I have to say that influence idea does not seem interesting enough for me to try to learn how to mod those things at this point.
