I once played a game with the Kuriotates with Runes of Kilmorph State religion, and the soldiers of Kilmorph couldn't do it. Never tried it with a GE though. This was 0.41 patch i, current version i believe.
No, the problem with building things in settlements is not just that they have very limited production but that they have nothing in their build orders.
I believe you can sacrifice the Supplies unit to build things in Settlements though.
I usually edit the code so that Basium's Convert City spell will work in any city his ally owns, but that the AI won't use it to take cities from a human, and won't take them from an AI unless the AI ally's empire is several times larger or if the city he is taking is only a settlement. (Giving Basium Settlements is great, since those become real cities for him.) Thus I usually build the Mercurian Gate in my capital, and gift Basium smaller cities far from my core empire.

Since the city limit tends to get in the way of building things like the Great Library or especially the Eyes and Ears Network, I think the Kuriotates should be given UBs of such wonders which differ from the standard wonders only in that they would need the prerequisite building only in one city. Well, that and maybe costing more to balance not needing to spend those in other cities first.
I checked, and they do not. They use the builds xml tag, which only lets them build buildings in cities that meet the prereqs for building them the old fashioned way. This could be remedied by changing the Builds to ForceBuilds, or python spells like priests use.
