How come the A.I. always fights to the bitter end.

There was a time when I played a game called Panzer General. It was a warmongering turn-based game. A great thing about the game was that when you attacked an enemy unit, the enemy would surrender if he was surrounded and in the same time loosing. Very realistic indeed...

The enemy in Civ 3 should somehow surrender when he is overwhelmed. I don't really know how it can be done but it would make war much more fun and realistic. This would make the tactical aspect of the game more challenging and if you wanted to you would be able to make the pincermanoeuvres that the german tankdivisions made during WW2.

What happens after you take a unit POW? And to implement this, the ai will need a good update. In my current game, i was sitting with my MI in a nice little fort on top of a mountain and they attacked me with cavalry. This suggest a big deathwish with the current ai that leaves no room for surrender...

I always assumed that since each unit represents a larger number of troops, when the unit is defeated, you could automatically assume that a bunch were killed and the rest were wounded or captured. So while the POW idea isn't explicitly included in the game, it is implied.

The idea of POWs is relatively modern, and in some ways relates to the "quarter" granted to knights (i.e. nobility) and "parole" granted to officers in the 18th/19th centuries. Prior to that, most of the time in most cultures, your enemy would just kill you, so there was no point in surrendering. They might interrogate you first, but no matter what you weren't getting out of there alive.

Actually, you know what might be cool? If there was a low chance of the ancient and medieval units surrenduring, but when they did, they would become slave workers, just like they would have back in the day.

Yes, a good idea. Surrendering units becoming slaves is nice but this already exists. An Inca unit (can't remember which one) has this ability.
