What determines "Allowed Units" on the Military advisor screen?

I am playing Regent and am currently using Democracy and my "Allowed Units" is 0.

Is there a penalty for having more than the allowed units? What can I do to increase this number?

the unit support determines the allowed units
under communism this would be for towns, cities and metropolis' all 6
though for democracy this would be 0 for all three
a town is up to size 6, city 12 and metropolis after that

the penalty you get is that you have to pay 1 gold per turn for each unit more than allowed. In republic this is 2 gold per turn.
 
Different governments allow a certain number of military units free for each city you have. This means the more cities you have, the more free units you get. However, Democracy does not support this feature so you have to pay 1gpt for every military unit you have. If you want to support a large military, then go with monarchy, communism or facism.
 
BTW feudalism costs 3 gpt for every unit over the limit.
