I was beating on Hiawatha and he offered peace with one of his cities. I initially thought it was a pretty crappy location, so I razed it. Then I decided it might be better to keep it, at least until after I conqured his capitol, so I stopped razing it. I didn't have the money to buy a courthouse, so I just started building one.
Later, I noticed it has building a watermill (which I had queued up) but was still occupied. Huh?

Courthouse is built, but city is still labeled as occupied. I advanced the turn to see if it would fix itself, but it didn't.
Saves before and after courthouse built are attached.
Also, the 'occupied' is not simply a graphical interfact error. I am getting the unhappy from the occupied status as well.
