It refers to that fact that it is the plain verison of the game, no add-ons by the expansion packs.

Because vanilla is a plain flavor (at least as far as ice cream goes).

Yeah, 'vanilla' is usually equated with un-enhanced or, more generally, mundane and boring. Think 'original'-flavor potato chips. Which I don't really understand, since real vanilla is one of the more expensive spices. I never call it 'Vanilla Civ', myself; that connotation is an insult to vanilla. On the rare occasion that I need to make the distinction, I'll just call it something like 'the original Civ III' or 'the initial Civ III release'.
