What determines placement of Holy cities?

The system that selects which city takes population of a city as a very big factor. If this city has a very high population compared to others, it's no surprise. Another factor is number of religions in a city: cities with few religions compared to others are much more likely to found a religion. Odds are that your double holy city had a high pop compared to other cities and only one religion.

Seems to me it just drops it in the newest smallest city you have.....at least it feels that way.

No, there are some parameters iit follows, though not always closely. Population definitely is one of them, as is another religion. If you think it's just going to your newest small city, that's probably because it doesn't have a religion yet. That's a big consideration as to where a Holy City will appear.

I also recall reading that a new religion will only very rarely be founded in your capital if you have more than one city.
