Does that mean the AI doesnt upgrade standard ships? I was thinking of making naval pseudo armies as well...

At least in my and Simon Darkshade´s tests the AI didn´t. But may be you get other results.

Yea I'll test it soon when I start working in that area of my mod I'll post the results here when i have them.
