Very cool concept, it caught my eye while I was looking for things I might like to include in a conversion mod I'm building.

I'd say definitely favor the cost over time versus lower initial cost to hire the mercs, and possibly raise the costs if you're already at war. After all, mercs will raise their prices if they know you need them badly.

Mercs as independant agents is a good idea, since it would let you leverage military force against someone without declaring open war. This would need some practical limitations, though. Perhaps you'd need a friendly nation at war with someone to attack them with mercenaries, and spies could reveal who was hiring the mercenaries attacking you.
 
I don't think it will work with any version of civ post patch .674, it needs to be updated.
