Altered Flags I: Red Stars everywhere!

This was not for a Vatican city based state though, it was a papal states based nation.
The papal flag never had the papal seal on it.
 
Yellow and white vertical stripes are not meant to be the main distinctive features of the Vatican, the Papal Seal is.
The Papacy has been using the yellow and white vertical stripes for a good century longer than it's been using that key and seal.
 
Age does not necessarily indicate importance, and the Vatican finds the Papal Seal to be more important than the heraldic stripes now - The Papal Seal has been associated with the Papacy since the 13th Century anyway.

The American flag as it stands right now was created in 1959. The Great Seal of the United States dates to 1782. Despite this, nobody would actually claim that the Great Seal is a "more important" or "more noteworthy" symbol of America, much less that the Great Seal should be placed on a flag.

Regardless, the question is moot. The papal arms were never associated with a flag of the Papal States, and were only placed on the flag of Vatican City (in altered form, moreover, with the silver and gold keys swapped) in order to differentiate it from the Papal States, to which it is explicitly not a successor state. (Also because noted theocrat-authoritarian Pius XI was involved, but that's another story.) A "Papal" Philippines - the original topic of discussion - would therefore have zero reason to employ the arms of Vatican City.

People generally associate the Papal Seal with the Vatican more than the heraldic stripes, making a Papal Philippine flag much more recognizable with the Papal Seal. A Vatican flag with the Philippine sun on it looks ridiculous anyway, and wouldn't be as associated with Catholicism nearly as much as the Papal Seal. A lot of what matters in a good flag is recognisability.

Imagine it this way. Say Britain never colonized the American coast, and Sweden was actually the country that established colonies down the Eastern Seaboard. If those colonies ever revolted and formed a unified government, you'd basically be saying that their flag should have thirteen stripes and a quartered blue field with white stars, because that's the modern American flag and it's recognizable as something associated with breakaway European colonies on the Eastern Seaboard. You know, despite the fact that those colonies would be Swedish, that there would almost certainly not be thirteen of them, and that red, white, and blue would not have the significance that they would have had to the OTL-Americans.
 
All that is assuming that the Papal Philippines are created without the current Vatican City existing OTL - There is no split-off date for it to turn into Alternate History.
